Citigroup Needs to Spend Money to Make Money


Citigroup C -4.80% had a big quarter on Wall Street, and credit costs were much lower. But that probably didn’t matter to many investors. Instead, many Citi shareholders are focused on the bank’s regulatory woes. Beyond the $400 million penalty imposed by regulators last week, it is not yet clear how much it will cost to resolve the consent order the bank is now operating under. Among other things, the bank will need to invest substantially more in data infrastructure to help its risk management. Dealing with Washington can be costly in general, but technology upgrades at banks can be particularly drawn-out. Before the fine, Citigroup had already disclosed $1 billion in new technology investment for this year, but it hasn’t given specific further figures tied to the consent order. Some investors might find this frustrating and give up on the stock too soon. Others might be tempted to jump back in once expenses get a bit easier to model. But maybe investors shouldn’t be so focused on expense levels or targets. Coming into the year, for example, Citi didn’t appear to be overly profligate. Its overall efficiency ratio last year—which measures expenses against revenues—at 56.5% was better than big banks overall at 57%, according to Barclays analysts’ industry figures. Yet that wasn’t mission accomplished, as the bank still had a return-on-equity gap to peers such as JPMorgan Chase. Before the latest regulatory setback, Citigroup did appear on its way to addressing other crucial gaps and catching up to rivals’ returns, such as with a substantial share buyback program and bets on its digital retail bank. Departing chief executive Michael Corbat told analysts on Tuesday that the bank’s focus on “reducing manual touch points, automating processes and ensuring accurate data can be accessed quickly” will also help “create a digital infrastructure that will make us more efficient, more competitive and significantly improve our ability to serve our clients and customers.” He also acknowledged that in hindsight the bank should have made these upgrades faster “and prevented it from coming to this.” Quarterly expense numbers will be especially hard to judge as the economy emerges from the pandemic. The bank on Tuesday told analysts that “we could see expenses that are up a couple percent or so on a full year basis.” But it notes that it may see improved profitability going into 2021 and 2022, due in part to expense benefits from things like “capacity adjustments that we may decide to take as we come out of this crisis.” The question is whether that capacity can or will be replaced by something more efficient—perhaps digital banking that can serve the role of a branch, or an automated loan process to replace a manual one. For now, it sounds like a lot is being considered. Chief Financial Officer Mark Mason told analysts: “With every crisis in some ways comes a unique opportunity, and that is a unique opportunity to take a hard look at your business model.” That includes the benefit of a new incoming chief executive, Jane Fraser, to “look at our strategy and see what makes sense as we come out of this,” he added. There are worse fates than being forced to invest in new technology. Citigroup, and its investors, could benefit from a reset. During the interview with Simon Huck and Melissa Gray Washington, the Keeping Up With the Kardashians star revealed that she once worked for Nicole Richie—although it didn’t last long. “I was Nicole Richie's assistant, and you were Jonathan Cheban's assistant,” Khloe explained to Simon, who has been a longtime family friend. “We met five faces ago.” Khloe went on to reveal that the pre-fame job didn't last very long. “I went to school with [Nicole Richie]. She was one of my best friends growing up and so we were really, really close,” she continued. “Then, when she started doing Simple Life—I think it was after Simple Life towards the end—she just needed some help and I just needed a job.” As Nicole's assistant, we are sure that Khloe was afforded many luxuries that included meeting more Hollywood It-Girls. I know Russell Wilson in Seattle is having a better statistical season so far, but top five? Carr’s got to be there. He’s completing 73 percent, 11 touchdowns, one interception and he’s doing it with two rookie receivers.” Those rookie receivers, Henry Ruggs III and Bryan Edwards, have missed time due to injuries, but Gannon’s point is well taken. And if you project Carr’s numbers through five games over a 16-game season, they compare favorably to when Gannon was the MVP in 2002 when the Raiders won the AFC championship. Wilson is lapping the field through five games with a passer rating of 129.8, 19 touchdown passes to three interceptions and most importantly a 5-0 record. And it’s that final number that will matter most when ballots are counted among a media panel at the end of the season. Quarterbacks have won nine of the last 10 Associated Press MVP awards, with Adrian Peterson the only outlier for Minnesota in 2012. Those quarterbacks — Lamar Jackson, Patrick Mahomes, Tom Brady (twice), Matt Ryan, Cam Newton, Aaron Rodgers (twice) and Peyton Manning — all won between 11 and 15 games. The average number of wins for those quarterbacks was 13.2. When the Raiders were 12-4 in 2016, Carr finished fourth behind Ryan, Brady and running back Ezekiel Elliott. The Raiders are 3-2, having faced four straight 2019 playoff teams but still looking up at the Chiefs in their own division. Nearly all of the drop-outs had their entire fortunes tied up in a single company that fell on hard times, subjecting them to "wealth erosion" in the process, where their fortunes would slowly lose their value over time. UBS and PwC reported that 34 one-time billionaires saw their net worth drop below one billion in 2019, including Juul cofounders Adam Bowen and James Monsees and Forever21 cofounders Jin Sook and Do Won Chang. Nearly all of them held the bulk of their fortunes in one business that struggled, collapsing their net worths. The two firms also studied the fortunes of the billionaires who stayed rich and found one thing in common — diversification. "Our analysis shows that diversification across a number of businesses and assets is the key to wealth preservation," wrote the report's authors, UBS Global Wealth Management's Josef Stadler and PwC's Marcel Tschanz. (We should also note that financial planners often recommend a diverse portfolio to defray the risk of putting all your eggs in one financial basket — regardless of how many commas your net worth includes.) Real estate is one of the assets commonly used to avoid the fate of wealth erosion, as nearly half of billionaires hold between 21% and 40% of their net worth in it, per UBS and PwC. In fact, on platforms such as Twitter and Reddit, the rich may be the only group you won’t be flamed for hating. But why is this? And is it acceptable? There are several reasons we — rightly — no longer celebrate “masters of the universe” as we did in the 2000s. Inequality is at historically high levels in the US and UK: measured by the Gini coefficient, income inequality in both countries has grown considerably in recent decades (by how much is a matter of some debate). While there are powerful economic pressures behind this shift, it is by no means a given that inequalities will grow. Policy matters. France has become less unequal, which may be why the French enjoy their charcuterie without a side serving of reverse status anxiety. Added to this, we have serious generational inequality. Data from the US Federal Reserve shows that the boomers had a greater percentage of national wealth than Gen-X (my own cohort) and that Gen-X were wealthier than millennials at any given age, though the second difference was far less marked. Perceptions matter too. America has an ostentatious billionaire class often lacking in self-awareness. It is easy to take a panel of Davos attendees laughing at the suggestion they should pay more tax and say that all rich people are like this. Here we are “othering” the rich and treating them as an undifferentiated group. Yet when I think about my rich acquaintances, they are mostly generous and decent, and pay their taxes. Some run businesses and, arguably, contribute far more to national wellbeing than I do. Which brings us to polarisation. While meeting decent rich people might make one less likely to tar them all with the same brush, social media makes it considerably more likely we will interact with people who think like we do. Those with negative views of the rich tend to share and reinforce such opinions, often to the extent that people engage in an arms race over who can hate the rich the most. I am not innocent here. As a student, I briefly owned a T-shirt with the slogan “Die Yuppie Scum”. But its audience was mostly limited to my fellow undergraduates. It is not the same as a wealthy person tweeting something vaguely tone-deaf then being hounded by a mob of hundreds of thousands of people across the globe. These gleeful pile-ons celebrate being nasty while you pat yourself on the back, echoing Jon Ronson’s line in his 2015 book So You’ve Been Publicly Shamed: “We are defining the boundaries of normality by tearing apart the people outside it.” Which raises the question: what is abnormal? What makes you rich enough to be a target? A study by the Trust for London, an anti-poverty charity, found that while its focus groups could broadly agree on identifying living standards well above the minimum, it was much harder to agree on what was “excessive”. Again, this points to the problems with generalising from one’s own experience. You will often see middle-class people on social media calling out slightly better-off middle-class people for some dreadful rich person’s transgression, when both parties would be considered rich by a genuinely poor person — an illustration of Freud’s narcissism of small differences. The rich should certainly worry about which way the wind is blowing. According to a survey by Pew Research, Americans’ views of why people are rich have changed significantly over the past few years. A growing share of respondents said the main reason people were rich was because they had more advantages than others; between 2018 and 2020 the figure rose from 42 to 65 per cent. No wonder Alexandria Ocasio-Cortez, the left-leaning US congresswoman, struck a chord with the phrase “every billionaire is a policy failure”. Of course, as she suggests, those who dislike the way the US and UK economies are run would do better to hate the game, rather than the player. The US, UK and similarly unequal countries need to address inequality with serious reforms, in everything from tax to housing (Britain) and healthcare (America). Contrary to popular opinion, gold tends to perform relatively poorly when inflation expectations are rising and relatively well when inflation expectations are falling. The relationship is illustrated by the chart displayed below. The chart shows that over the past seven years, there has been a strong positive correlation between RINF, an ETF designed to move in the same direction as the expected CPI, and the commodity/gold ratio (the S&P Spot Commodity Index divided by the US$ gold price). In other words, the chart shows that a broad basket of commodities outperformed gold during periods when inflation expectations were rising and underperformed gold during periods when inflation expectations were falling. This year, inflation expectations crashed during February-March in reaction to the draconian economic lockdowns imposed by governments and then recovered after central banks and governments tried to mitigate the lockdown-related devastation by showering the populace with money. This resulted in a crash in the commodity/gold ratio early in the year followed by a rebound in commodity prices relative to gold beginning in April. The above chart shows that the rebound in the commodity/gold ratio from its April 2020 low was much weaker than the rebound in inflation expectations. This happened because there are forces in addition to inflation expectations that act on the commodity/gold ratio and some of these forces have continued to favour gold over commodities. Of particular relevance, the rise in inflation expectations has been less about optimism that another monetary-inflation-fueled boom is being set in motion than about concerns that a) the official currency is being systematically destroyed and b) the private sector's ability to produce has been curtailed on a semi-permanent basis. Inflation expectations probably will continue to trend upward over the coming 12 months and this should lead to additional strength in industrial commodities relative to gold, but less strength than implied by the relationship depicted above. It probably will happen this way because more and more economic activity will be associated with government spending, which does nothing for long-term progress. Eventually, the relationship depicted above will be turned on its head due to plummeting confidence in both the government and the central bank, that is, at some point rising inflation expectations will start being associated with an increase in the perceived value of gold relative to commodities and pretty much everything else. It's rare, accepted everywhere, and governments can't print it at will. These are the reasons that some folks — fondly known as "gold bugs" — have always invested heavily in the honey-hued metal. And in times of financial chaos, they're not the only ones. "History has shown that during economic slowdowns, from the Great Depression to the COVID-19 pandemic, gold appreciates in value," says financial analyst James Jason of Mitrade, a commodities trading platform. No matter what the state of the economy, gold offers a good way to diversify your assets. Many financial advisors recommend keeping anywhere from 5% to 10% of your portfolio in it — perhaps up to 15% in times of crisis. Individuals have two main ways to invest in gold: Physical gold, or bullion (the most obvious, but not necessarily the least expensive) Gold securities such as stocks, funds, and futures (less of a pure play, but more convenient) Let's go digging into both. How to invest in physical gold Physical gold comes in many forms and sizes, each with its own characteristics and costs. Gold bullion Bullion often refers to gold in bulk form, usually bars or ingots. Typically, gold bars are poured and ingots are pressed (a cheaper production method). As a result, bars command a higher premium, or added cost, over the daily spot price of gold than ingots. Ranging in size from quarter-oz. wafer to a 430-oz. brick, bars, and ingots are stamped with purity, origin, weight, and where the bullion was minted. Not all gold is equal, especially when it comes to purity and weight. Investment-grade gold is at least 99.5% pure. Bullion bars and ingots are sold by banks and gold dealers. Banks often offer physical gold at a lower-markup than dealers but finding a branch that actually has it may be harder. Gold coins Minted coins are another common way to buy physical gold. Not to be confused with old rare coins that numismatists collect, these coins are new, minted by governments for investors. The prices they fetch are based on their gold content —aka their "melt value"— plus a 1%-5% premium. Although several governments issue gold coins, for maximum liquidity, most buyers stick with the most widely circulated and recognized: American Gold Eagle Australian Gold Nugget Canadian Maple Leaf South African Krugerrand Minted bullion coins are available from major banks, coin dealers, brokerage firms, and precious metal dealers. Pros and cons of physical gold For many people, the whole point of owning gold is to own the physical stuff. It's the actual metal that has most of the inherent investment advantages. Advantages of physical gold Inflation hedge. Advocates argue that, as a tangible asset, gold maintains an intrinsic value that always reflects the cost of living. There's an old saying that an ounce of gold equals the cost of a quality business suit. That held in 1934 when men's suits fetched $35, and it does today too, with gold close to $2,000 an ounce (of course, that suit better be a Boglioli). Counterweight to stocks. Like other commodities, gold acts as a counterfoil to equities, usually moving in the opposite direction of the stock market. Case in point: When the subprime mortgage meltdown began in 2008, ushering in the Great Recession, gold—which for years had been trading in the $400-600 range—shot up to $1,000 per ounce and kept going for the next three years. Safe haven. Gold's seen as a safe haven in uncertain times or whenever there's socio-political turmoil. After the 2016 Brexit vote, its price rose over 10% in one month, for example. "Owning gold," says Dennis Notchick, a certified financial planner at Stratos Wealth Advisors, "appeals to individuals who are concerned about the collapse of global markets or other threats to a government's ability to back its currency." Virtually indestructible. "Physical gold cannot be hacked or erased," says Charles Stevens, COO of Bullion Box Subscriptions. (Remember, we're thinking in catastrophic terms here.) "Gold cannot be destroyed by a natural disaster and it will not get worn down in time." Drawbacks of physical gold Expensive to hold. Storing gold at home carries enormous risks of theft or loss. Keeping it in a commercial facility incurs storage costs, often based on the size and value of the holdings (anywhere from .5% to 2%). If you're not using a professional storage facility, you'll want to insure your gold, too — another ongoing charge. Illiquid. Physical gold can't be sold with a press of the button or a call to a broker. Even with dealers acting for you, a sale can get days or weeks to settle, plus you have to arrange for shipping. Does not produce income or profit. A $1,000 investment in bullion buys $1,000 — period. Physical gold doesn't generate interest or dividends. The only potential for appreciation is if there's a jump in prices that lets you sell at a profit (and even that can be compromised by the time, effort, and various assessment costs that accompany selling). How to invest in gold securities Given the hassles and limits of bullion, gold securities — in the form of stocks, funds, or options — are often a better choice, especially for novice investors. They may not be as pretty, but they're infinitely more practical: Gold stocks Buying shares of companies in the mining, refining, or other aspects of the gold production business is one way to play. About 300 of these companies, aka "miners," are listed on major stock exchanges. Their share prices generally reflect the movement of the metal itself. However, "the growth and return in the stock depend on the expected future earnings of the company, not just on the value of gold," notes the World Gold Council, an industry trade group. Gold ETFs and mutual funds More conservative investors can buy shares in gold-oriented mutual funds or exchange-traded funds (ETFs). These funds have varying investment approaches: gold-backed ETFs tend to invest directly in physical gold, while mutual funds favor gold mining stocks. Some funds invest in both. But all offer a liquid, low-cost entry into the gold market that is more diversified, and so lower-risk, than buying equities outright. Gold options More seasoned investors might consider an option on a gold futures contract. Like any financial option, these represent the right — but not the obligation — to buy or sell an asset (gold in this case) at a specific price during a specified window of time. You can buy an option to bet on whether gold's going up or going down, and if the market moves the opposite way, all you've lost is the small amount you've paid for the option. Gold options trade on a division of the Chicago Mercantile Exchange (CME) known as COMEX. Gold options can be bought on gold bullion or on gold ETFs. Pros and cons of gold securities Like any financial asset, gold securities have both benefits and drawbacks. Advantages of gold securities Along with some of the general benefits of gold ownership, securities offer: Liquidity. Trading as they do on major exchanges, gold securities are obviously easier to buy and sell than bullion. No storage costs, either — aside from any management or account fees your broker or fund manager might charge. Compounded returns. While dividends offered by miners are typically average at best, they are greater than no dividends at all, which is what you get from physical gold. And there is also the possibility of appreciation in the share price. Low initial investment. The most cost-efficient way to invest in general, mutual funds and ETFs let you in on the game at a far lower cost. With the spot price of an ounce of gold around $2,000, $180 for a share of the SPDR Gold Shares ETF (GLD) — equal to 1/10th of an ounce of gold — is, well, spot on. Drawbacks of gold securities Volatility. Just as with any company, a miner's operating costs, reserves, and management all play a factor in its performance. As a result, shares prices tend to be more volatile: If bullion sinks 10%, gold stocks often plummet 15%. Miners definitely "have a higher speculative aspect to them," says investment strategist Lyn Alden, who follows precious metals and currencies. Systematic risks. A gold mining company's share performance also reflects in political and economic conditions in its native country. Some of the biggest operations are in Africa, Russia, and Latin America — places that have known their share of turbulence and are often avoided by socially responsible and institutional investors. You don't own gold. Gold securities are less of a pure play. They represent physical gold but you don't have the right to redeem them for the actual metal. So they don't provide the protection against a paper currency or financial market meltdown that the metal itself does. The financial takeaway So, should you go for the gold? Though it usually becomes part of the conversation during times of economic crisis or political uncertainty, gold as part of your portfolio makes sense anytime — as a diversifier of your holdings, if nothing else. But how much to invest, and what form to invest in, depends on your own tolerance for risk and desire for convenience. New Highs for Gold Prices May Be Out of Reach

DAVID GRAY/AFP/Getty Images Text size Gold was up by close to 40% for the year when it hit a record high in August, but it has since nearly halved that gain, and some analysts say a move to fresh all-time highs in the final quarter may be out of reach for the precious metal. “Gold has enjoyed a meteoric rise this year, hitting a record in early August on the back of a weak dollar and continued [Federal Reserve] support,” says Matt Orton, vice president at Carillon Tower Advisers. The Fed actions drove real rates lower, “making cash and Treasuries much less attractive, and gold a better alternative.” Futures prices for the precious metal settled at a record $2,069.40 an ounce on Aug. 6. On Oct. 7, it settled at $1,890.80, up 24% year to date. “Negative U.S. real rates have stabilized and started to move higher in August,” with gold moving lower as a result, Orton says. The impact of real rates and the dollar are key drivers of gold prices, not equity investor sentiment, and “with economic data continuing to show signs of a recovery, I would expect this rise in real rates to continue, as well as a general strengthening of the dollar—an additional headwind for gold.” Prices for the metal aren’t likely to reach new record highs in the near future, he says. The Fed pledged in September to hold its benchmark interest rate between zero and 0.25% until labor-market conditions reached a certain level and inflation was on track to moderately exceed its 2% target rate “for some time.” The fed-funds rate is below zero in real terms, which takes inflation into account. Real rates, however, stopped plunging after gold prices peaked in August, and the dollar “finally caught a bid,” says Adrian Ash, director of research at BullionVault, adding that gold prices have fallen by nearly $200 since then. Still, the Fed is “desperate to stop deflation taking hold, so it’s committed to devaluing the dollar and keep the United States’ existing mountain of debt from growing in real terms,” he says. “That makes gold a standout choice for investors wanting to protect their purchasing power.” Year to date, the ICE U.S. Dollar Index trades 2.9% lower. Even so, Ash warned that short-term volatility around the U.S. presidential election cannot be discounted. If President Donald Trump is re-elected for four more years, that might not boost gold by the 70% it would need to repeat the gains since 2017. But a win by former Vice President Joe Biden would “continue today’s record deficits, and the negative real interest rates needed to finance them,” Ash says. That could lead to higher gold prices. For now, some analysts don’t expect to see any big upward move to record prices for the metal. Newsletter Sign-up Market Lab Exclusive data, tables and charts from Barron's Market Lab. The sky-is-the-limit scenario for gold would “require extraordinary events to take place,” says Darwei Kung, portfolio manager and head of commodities at DWS Group. That might include a Fed decision to move away from inflation-anchoring monetary policy—triggering an inflation scare—or a sharp dollar devaluation because of “fundamental structural changes” to the U.S. economy, which leads to global investors losing faith in the dollar. Kung says the chances for these situations are very remote. Kung expects a more gradual price increase for gold “without additional monetary or large-scale fiscal stimulus that would drive [the dollar] exchange rate lower.” He says DWS Group forecasts gold prices at $2,100 at the end of the third quarter of next year, based on the expectation that Covid-19 vaccines would be widely available by then and the economy returns to its trend rate.
